Why Not a Branch Office or LLP?

A branch office would have created a direct PE for the US parent in India, subjecting TechNova Inc. to Indian corporate tax on attributable profits at 35% (the rate for foreign companies). A limited liability partnership (LLP) was ruled out because 100% FDI in LLPs requires government approval under certain conditions and offers less structural flexibility for future fundraising.

The subsidiary versus branch office comparison was clear: a WOS provides a separate legal identity, limits PE exposure, and qualifies for India's concessional domestic corporate tax rate of 22% (effective 25.17% with surcharge and cess) under Section 115BAA of the Income-tax Act, 1961 (section 200 read with section 205(1) of the Income-tax Act, 2025, for tax years from April 1, 2026) — compared to 35% (effective 36.40%-38.22%) for branch offices of foreign companies.

Incorporation and Capitalization

TechNova India Pvt. Ltd. was incorporated via the SPICe+ portal in February 2025. The parent company infused $500,000 as initial equity capital, reported via Form FC-GPR to the RBI within 30 days. Contract R&D Services Agreement

TechNova India was structured as a contract R&D service provider to TechNova Inc. Under this model, the Indian subsidiary performs software development services under the direction of the US parent. All intellectual property created belongs to TechNova Inc. The Indian entity bears no entrepreneurial risk — it is compensated on a cost-plus basis.

Determining the Markup

India's transfer pricing rules require that intercompany transactions reflect arm's length prices. For captive R&D centers operating under a cost-plus model, the acceptable markup range typically falls between 10% and 18%, depending on the benchmarking study. TechNova's transfer pricing advisors conducted a benchmarking analysis using the Transactional Net Margin Method (TNMM) and identified a comparable set of Indian IT services companies with operating margins of 12-16%.

TechNova India adopted a 14% cost-plus markup, which fell comfortably within the interquartile range of the benchmark set. This markup is applied to the total operating costs of the Indian subsidiary — including salaries, rent, technology infrastructure, and administrative expenses.

Documentation Requirements

Under the Income Tax Act, TechNova India was required to maintain contemporaneous transfer pricing documentation including a detailed Functional Analysis and Risk profile (FAR analysis), selection of the Most Appropriate Method (MAM), the benchmarking study with comparable company data, and the intercompany agreement specifying terms, scope, and pricing.

The company also filed Form 48 (formerly Form 3CEB) (the transfer pricing audit report) by the due date — October 31 following the end of each financial year, a month ahead of the November 30 income tax return deadline. With the introduction of block transfer pricing assessment under Finance Act 2025, the arm's length price determined for one year can now apply to similar transactions in the following two years, reducing annual documentation burden.

DTAA Benefits: Reducing the Withholding Tax Burden

The real tax optimization came from structuring cross-border payments to maximize DTAA benefits under the India-US tax treaty.

Withholding Tax on Service Fees

Under Indian domestic law, payments to non-residents for technical services attract a withholding tax of 20% (effective 21.84% with surcharge and cess) under Section 195 read with Section 115A of the Income-tax Act, 1961 (for tax years from April 1, 2026, section 393(2) and section 207(2) of the Income-tax Act, 2025). However, since TechNova India pays service fees to the US parent for management and platform access, the India-US DTAA was applied.

Under the India-US DTAA, fees for included services (FIS) — the treaty equivalent of fees for technical services — are taxable at 15% if they "make available" technical knowledge. TechNova structured these payments carefully. Management fees that did not make available any technical knowledge were treated as business profits under Article 7 of the treaty, taxable only in the US (since TechNova Inc. had no PE in India). Only technology license fees that transferred usable know-how were subject to the 15% treaty rate.

Royalty Optimization

TechNova Inc. licensed its proprietary SaaS platform to the Indian subsidiary for internal development use. Under the India-US DTAA, royalty payments are subject to a maximum withholding of 15% (for the use of industrial, commercial, or scientific equipment, the rate is 10%). TechNova took the position that its platform fees were payments for the use of dedicated equipment and infrastructure, taxable at 10% rather than 15%. This characterization is fact-dependent and has been contested: since the Supreme Court's Engineering Analysis ruling (2021), payments for standard software licences that convey no rights in the underlying copyright are not royalties at all under the DTAA and, absent a PE, may not be taxable in India. On its documented position, TechNova reduced its withholding on platform license fees from 20% under domestic law to 10% under the DTAA.

To claim these reduced rates, TechNova Inc. obtained a Tax Residency Certificate (TRC) from the IRS and filed Form 41 (formerly Form 10F) on the Indian e-filing portal, while TechNova India filed Form 145 (formerly Form 15CA) — with a Form 146 (formerly Form 15CB) CA certificate where required — for each remittance.

Dividend Repatriation

When TechNova India eventually distributes profits to the US parent, dividends are subject to withholding tax at 15% under Article 10(2)(a) of the India-US DTAA, because the US parent is a company holding at least 10% of the voting stock of the Indian subsidiary. For portfolio holders below that threshold the treaty rate is 25% — in which case the domestic rate of 20% under Section 115A is lower and applies instead, an important nuance that many companies miss. The US parent can then claim a Foreign Tax Credit on its US return for taxes paid in India.

Avoiding the Permanent Establishment Trap

The single biggest tax risk for TechNova was creating an inadvertent PE for the US parent in India. If Indian tax authorities determined that TechNova India constituted a PE of TechNova Inc., the US parent's global profits attributable to Indian operations would be taxed in India at 35% (effective ~38.22% with surcharge and cess).

Key Safeguards Implemented

TechNova implemented several structural safeguards to prevent PE exposure.

Operational independence: TechNova India had its own management team, made day-to-day operational decisions locally, and maintained independent books of accounts. The Indian subsidiary was not authorized to conclude contracts on behalf of the US parent.

No fixed place of business for the parent: US employees did not work from the Indian office. When US engineers visited India for knowledge transfer, visits were kept short and tightly scoped. Under the India-US treaty the general service PE threshold is 90 days in any 12-month period, but for services furnished to a related enterprise there is no day threshold at all — so TechNova ensured visiting US staff acted as the customer of the R&D contract (reviewing deliverables and setting direction) rather than furnishing services in India.

Separate client relationships: TechNova India did not interact with TechNova Inc.'s customers. All client-facing work remained with the US entity, reinforcing the subsidiary's role as an internal R&D service provider.

The Indian Supreme Court's ruling in the Morgan Stanley case established that a subsidiary performing support services for a foreign parent — when compensated at arm's length — does not by itself create a PE. TechNova relied on this precedent as a core element of its PE defense strategy.

Intellectual Property Ownership: The Critical Structuring Decision

One area where Indian tax authorities have become increasingly aggressive is the treatment of IP created by R&D subsidiaries. India's Transfer Pricing Officers have historically argued that Indian R&D centers engaged in creating unique intangibles should receive compensation beyond a simple cost-plus markup — particularly when the IP is transferred to or retained by the foreign parent without adequate consideration.

How TechNova Addressed IP Risk

TechNova structured the arrangement so that all IP created by the Indian subsidiary is owned ab initio by TechNova Inc. under a work-for-hire agreement. The Indian subsidiary was explicitly characterized as a contract developer with no ownership rights in any intangible assets. This characterization was supported by the intercompany agreement, employee invention assignment clauses in all Indian employment contracts, and the fact that TechNova India bore no development risk — it was compensated regardless of whether the product succeeded in the market.

The company also ensured that strategic R&D decisions — product roadmap, feature prioritization, and architecture choices — were made by the US engineering leadership team. The Indian team executed against defined specifications, which reinforced the contract service provider characterization rather than an entrepreneurial R&D entity entitled to intangible-related returns.

Advance Pricing Agreement Consideration

For companies with sizeable recurring intercompany transactions, an Advance Pricing Agreement (APA) with the CBDT can provide certainty for up to five years (with a four-year rollback). TechNova deferred an APA filing until Year 2, when transaction volumes would justify the cost and effort. However, the company documented its intent to file, which signals good faith to the transfer pricing authorities.

Section 80-IAC Startup Tax Holiday

TechNova India applied for and received DPIIT startup recognition and the Inter-Ministerial Board (IMB) certificate of eligible business — the IMB certificate, not DPIIT recognition alone, is the precondition for the deduction. Under section 140 of the Income-tax Act, 2025 (section 80-IAC of the Income-tax Act, 1961), eligible startups incorporated after April 1, 2016, with turnover up to INR 300 crore (a cap raised from INR 100 crore by the Finance Act 2026), can claim a 100% tax deduction on profits for any three consecutive years within the first ten years of incorporation. Following the Budget 2025-26 extension, startups incorporated before April 1, 2030, are now eligible.

Start With Structure, Not Savings

TechNova's CFO spent three months designing the structure before incorporating the Indian entity. Many startups rush to hire in India and retrofit compliance later — leading to transfer pricing adjustments, PE exposure, and penalty proceedings. Structure first; hire second.

The Cost-Plus Model Is Your Friend

For captive R&D centers that do not own IP, the cost-plus model is the simplest and most defensible transfer pricing approach. Keep the markup within the 10-18% range supported by Indian benchmarking studies, and maintain contemporaneous documentation.

DTAA Benefits Require Active Claims

Treaty benefits are not automatic. You need a valid TRC, Form 41 (formerly Form 10F) filed by the recipient on the e-filing portal, a properly filed Form 145 for each remittance (with Form 146 only where Part C applies), correct characterization of payments (royalty vs. FIS vs. business profits), and lower withholding certificates under Section 197 of the 1961 Act (section 395(1) of the Income-tax Act, 2025) where applicable. Section 80-IAC allows you to choose any three consecutive years within your first decade. Do not waste the holiday on years when the subsidiary is loss-making. Project your profitability curve and elect the holiday for peak-profit years.

Separate R&D From Revenue Operations

The cleanest structure keeps the Indian subsidiary as a pure R&D service provider. The moment the Indian entity starts selling to local customers or entering into contracts with the parent's clients, the PE analysis becomes complicated and the cost-plus model may no longer apply.
